It shouldn't be in backwards they make them with with the hose end smaller than the valve end, they are cheap to replace but it looks ok to me

Mine is that way but was unsure about those on other engines. I found the two size hoses to be annoying at first, but it does help to keep things straight.

On a side yet related note... What is the purpose of the pressure relief valve on the small block AMC's. When that bypass is triggered where does the oil go?

The oil pressure relief (the spring and plunger that screw in on the side of the filter adapter assembly) routes oil back into the pump when the spring pressure is exceeded.

The filter bypass valve (the little valve under where the filter screws on) does the same but only when the filter is clogged. Chrysler changed the design of the assembly in the late 80's and eliminated the oil filter bypass. IMO it's not needed and introduces more problems than it solves (Chrysler thought so also.)
 
So in an overpressure situation it just bypasses the filter and sends it back to the engine?

Kind of, it doesn't send oil back to the engine. It goes directly back into the pump (I'm looking for my oil diagram right now :) .)
 
As a follow up it appears that a new PCV valve has cured it....

Excellent way to resolve what could have been a serious problem. Going after the easy fix first frequently is the right move to make.
